It's behind a locked door in a basement. You probably have to fight a golem. That's all Nalyd can remember.

It's in the eastern part of the basement level, but not with the golem (he's guarding a knowledge brew). Enter from inside the city and go north of the prison cells. I think you have to search some containers. You will get a message when you find it.
